You may check out a somewhat different procedure and see whether it works better for you. Instead of asking students to use the reset password procedure, tell Moodle that they must change passwords (there is a checkbox in the user profile). The password you give them is then only the first-login password and during that login Moodle asks them to set a new password. I think you can use the bulk user admin to set that option.
On the other hand, password resetting should work regardless. I'd check whether the authenticated user role is set up properly (in terms of capabilities) to allow resetting passwords. Bare in my, though, that resetting passwords works only for certain modes of authentication, not all.
